Venture capitalist Chamath Palihapitiya warned that a 10-year bond yield of 5.5% to 6% would severely hurt any business reliant on financing spreads. Palihapitiya said the warning applied regardless of the business's activity, including AI businesses. Palihapitiya made the remarks on an episode of the All-In Podcast that aired on Friday. Palihapitiya said the risk had nothing to do with AI. Palihapitiya linked the risk to debt-to-GDP levels and other factors across Western economies.
Palihapitiya said the outlook would remain favorable as long as the 10-year yield was prevented from reaching those levels. Palihapitiya said policymakers must focus on deficits and find a fair agreement that would ease bond-market pressure and sustain favorable conditions after the midterms. Palihapitiya warned that huge spending proposals would push the 10-year yield higher and trigger a chain of negative consequences across the economy. Palihapitiya said a calmer approach focused on cutting waste would draw a favorable response.
A financing spread is the premium a borrower pays over a benchmark rate, often the risk-free rate. The risk-free rate is the return on a safe government bond. A rising 10-year yield can increase the benchmark cost of capital for businesses whose financing is priced against longer-term rates. Palihapitiya described financing these businesses at a spread over the risk-free rate as the major problem and a vulnerability in an otherwise strong system.
The 10-year Treasury yield recently touched 5.34%, the highest level since 2002. The yield has risen about 75 basis points since early July. JPMorgan Chase CEO Jamie Dimon said in early October that AI spending was competing with government borrowing for capital. Goldman Sachs CEO David Solomon said earlier this week that AI infrastructure financing could pressure borrowing costs and threaten some projects.
Palihapitiya said large technology companies would need to intervene in a worst-case scenario because of the financing risk. Palihapitiya named Microsoft, Alphabet, Meta and Nvidia as companies that would need to intervene if the sector faced a one- or two-year correction.
