Markets are concerned that Microsoft’s AI capital expenditures may pressure profits, but Bernstein believes Azure and Office can accelerate simultaneously. The Q1 FY27 earnings report will be released after market close on October 28; Bernstein maintains an Outperform rating and raises its price target from $660 to $662. The current stock price is $529.05, representing 25% upside potential.

In its report released on October 19, 2026, Bernstein forecasted revenue of $92.11 billion for Q1 FY27, 1.6% above consensus estimates; earnings per share of $4.76, 0.7% above consensus; and operating profit of $44.614 billion, 1.6% above consensus. Gross margin stood at 66.7%, 50 basis points below consensus, primarily due to the increasing proportion of cloud and AI revenue. Bernstein believes the gross margin variance stems from structural shifts, with Azure AI margins expected to improve over time, offset by operating leverage.

Azure recategorization has minimal impact.

Starting in Q1 FY27, Microsoft will restructure its segments, moving GitHub Cloud, Security Copilot, and Healthcare and Life Sciences Cloud out of Azure, making Azure a pure IaaS/PaaS business. The historical growth rate impact is minimal; for Q1 FY27, the fixed-exchange-rate guidance is mechanically adjusted from 45% to 44%-45%, with currency headwinds under 1 percentage point. Microsoft will also separately disclose Azure revenue amounts.

Bernstein noted that the recategorization still leaves comparisons between Azure and two hyperscalers imperfect, as competitors' revenues include a broader range of products and services. However, the adjustments on Microsoft’s side do not affect Azure’s growth narrative. For 1Q27, Azure’s guidance at constant currency is 44% to 45%, versus a consensus estimate of 44.9% and buy-side expectations at least 1 percentage point higher.

Azure can increase speed by more than 45%.

Bernstein expects Azure to grow 45.6% in Q1'27, above the consensus estimate of 44.9%; and 46.5% in Q2'27, above the consensus estimate of 44.8%. To reach 45%, Azure needs approximately $2.9 billion in new revenue; to reach 46%, it needs approximately $3.2 billion.

Microsoft is adding approximately 1 gigawatt of capacity per quarter in the 2026 calendar year, with Azure revenue increasing by $1.9 billion and $3.4 billion in the last two quarters respectively. Management confirmed on the last earnings call that capacity deliveries are on track. Bernstein believes the 45% expectation is achievable, roughly corresponding to a 1-percentage-point upside versus consensus. Upside potential for Azure is limited, as new capacity must be allocated between Azure and Copilot, with Copilot also consuming capacity.

Bernstein noted that Azure's customers are primarily enterprises, while its competitors' customers are predominantly digital natives, leading to different growth rates. Enterprise adoption of AI has preceded that of digital natives, and when enterprise adoption accelerates, Microsoft should be the biggest beneficiary among hyperscalers. Azure is less affected by spot pricing, as most of its capacity services are under long-term contracts.

Office Acceleration is being fulfilled.

M365 Commercial Cloud is expected to grow by 18% in Q1 FY27 and 20% in Q2 FY27. After recategorization, revenue from developer tools and other items previously classified under Azure has been reclassified into M365 Commercial Cloud, raising the historical growth rate by approximately one percentage point; the fixed-exchange-rate guidance for Q1 FY27 has been increased from 15% to 17%. Management expects M365 Commercial Cloud to accelerate for the full fiscal year FY27.

Copilot paid seats exceed 30 million, up 50% quarter-over-quarter in Q4 26. Bernstein estimates Copilot contributed 8% to M365 commercial cloud growth in Q1 27 and 11% in Q2 27. With capacity constraints easing, Microsoft can simultaneously accelerate Azure and Office. The E7 bundling pricing is reasonable, supports enterprise agreement discounts, enables simple IT deployment, and drives revenue growth while protecting the core Office 365 business.

Bernstein acknowledged that third-party plugins launch faster and offer better products in some cases. Microsoft doesn’t need to own the best cutting-edge models—its advantages lie in distribution, data gravity, and deep integration into workflows. “Good enough and economical” is Microsoft’s positioning. Copilot Cowork has entered general availability with credit-based pricing; management’s comments on adoption trends and revenue impact are noteworthy.

Capital expenditure discipline is an advantage.

Microsoft has committed to positive free cash flow in FY27, with minimal hardware commitments beyond CY27. Capital expenditures in 1Q27, including lease financing, exceeded $50 billion, and are expected to be around $50 billion in 2Q27. Bernstein estimates total capital expenditures for FY27, including lease financing, at $200 billion, representing a 60% year-over-year increase in cash capital expenditures.

The useful life of data centers has been extended from 15 to 25 years, with some finance leases reclassified as operating leases, and the CY26 capital expenditure guidance has been adjusted from $190 billion to $175 billion. Bernstein believes management will provide an update for FY27/CY27 in Q227, and given the high volatility in component prices, an early update would have limited value.

Cash capital expenditure growth is converging with Azure growth. Bernstein believes it is highly likely that Azure will grow faster in FY27 than in FY26, and that capital expenditures will still face upside risk through the 2027 calendar year, potentially slowing the pace of convergence. Whether the inflection point occurs in FY27 or FY28 remains a key point for future observation. In a mature state, cloud capital expenditure growth is approximately half the rate of cloud revenue growth, and stock prices tend to anticipate this dynamic.

OpenAI concentration risk is manageable

Microsoft's FY26 10-K disclosure reveals that OpenAI generated $24.1 billion in revenue, potentially accounting for 80% of Azure AI revenue. Bernstein notes that this includes OpenAI's revenue share and OpenAI's spending on Azure IaaS/PaaS, primarily for inference—which has higher stickiness than training—as well as CPU computing, databases, and other PaaS services.

OpenAI accounts for less than 40% of Microsoft’s remaining performance obligations (RPO). Accelerated enterprise AI usage means OpenAI could remain a major customer, providing a tailwind for Azure AI revenue growth and potentially driving structural improvements and higher Azure gross margins. The primary concern is stagnant growth at frontier labs leading to overbuilt capacity. Microsoft has two buffers: first-party SaaS Copilot can absorb capacity; servers are not deployed until workloads are confirmed, allowing rapid shifts toward greater CPU utilization to absorb excess data center capacity.

There is potential for revaluation.

The target price of $662 is based on 27 times forward P/E multiplied by the 12-month forward NOPLAT per share of $24.30, plus net cash per share of $5.49, discounted at 15%. The current stock price is $529.05, implying a 25% upside. The valuation is below historical levels, as Microsoft is increasingly being compared to hyperscale providers.

Bernstein believes that the continued strong performance of Azure and Office, along with the fading bearish narrative around Copilot, presents a positive revaluation opportunity for Microsoft. Q1 FY27 revenue and EPS exceeded consensus expectations, with potential acceleration in both Azure and Office. Capital expenditure discipline and positive free cash flow are key advantages for Microsoft relative to its peers.

Bernstein maintains an Outperform rating on Microsoft with a price target of $662. Simultaneous acceleration in Azure and Office is a prerequisite for valuation re-rating; the Q1 2027 earnings report and Q2 2027 guidance are key upcoming watchpoints.
