Good Morning Everyone Crypto Learning Series — Day 39 What Is Impermanent Loss, and Why Can You Lose Value Even When Token Prices Go Up? Imagine you deposit two cryptocurrencies into a liquidity pool to earn trading fees Both tokens increase in price, and you feel your investment is performing well But when you compare your pool position with simply holding those same tokens in your wallet, you discover that your pool position is worth less This is called Impermanent Loss (IL) Let's understand it with a simple example 1. What Is Impermanent Loss? Impermanent loss happens when the value of your assets in a liquidity pool becomes lower than the value they would have had if you had simply held them in your wallet It occurs because automated market makers (AMMs) adjust the token ratio in a pool as market prices change 2. A Simple Example Imagine you deposit: - 1 ETH worth $2,000 - 2,000 USDC Your total initial deposit is $4,000 Now, imagine ETH price doubles to $4,000 In a typical 50/50 constant-product pool, arbitrage traders help adjust the pool's ratio as the market price changes Your pool position may now contain approximately: - 0.707 ETH worth $2,828. - 2,828 USDC Total value: Approximately $5,656 But if you had simply held your original 1 ETH and 2,000 USDC, your total value would be $6,000 The difference is approximately $344 That difference is the impermanent loss compared with holding 3. Why Does It Happen? AMMs automatically adjust token quantities in a liquidity pool based on trading activity and price changes As one token becomes more expensive relative to the other, the pool generally ends up holding less of the appreciating token and more of the other token 4. Can Trading Fees Offset Impermanent Loss? Yes, they can Liquidity providers earn a share of eligible trading fees, depending on the pool's rules However, fees are not guaranteed to cover impermanent loss. The result depends on trading volume, price movements, incentives, and other costs 5. How Can You Manage the Risk? - Understand the pool's pricing mechanism - Research the volatility of both tokens - Check trading volume and fee structure - Understand whether the pool uses concentrated liquidity - Compare potential fees and rewards against possible losses Remember, impermanent loss can become permanent when you withdraw your liquidity at an unfavorable ratio The key lesson: Earning trading fees does not automatically mean you are making a profit. Always compare your liquidity position with simply holding the assets Tomorrow in Day 40: What Is Yield Farming in DeFi, and How Do People Earn Rewards by Providing Liquidity? Have you ever provided liquidity to a DeFi pool?
