Institution: Fed's Lack of Rate Action May Benefit Emerging Markets in the Short Term


A prolonged Fed pause doesn't just affect US borrowers. It reshapes capital flows into some of the world's riskiest currencies.


As the central bank has kept the Fed funds rate steady in successive meetings, market strategists have started to view the Fed's inaction as a near-term positive factor for emerging markets.


Without a hike, each meeting will leave the rate spread between US Treasuries and EM assets lower than would be the case if the Fed continued tightening.


This relationship is already reflected in the data. The EM currencies, such as the Turkish lira, Brazilian real and South African rand, have reacted to single FOMC statements with 2-3% swings this year, reflecting the currency assets' sensitivity to Fed statements.


One risk that these markets have been pricing is the sudden jump in rates, which has been taken away with a steady hold.


A more stable dollar and continued long-term U.S. bond rates have provided EM debt issuers with a sweet spot into 2026.


But despite the overall higher-for-longer theme in U.S. rates, investor appetite for EM exposure hasn't faded due to strong issuance late last year and through this year.


The benefit looks more tactical than structural, though. A few EM economies have inflation rates that are still high, and the dual-bow shock of a currency depreciation in conjunction with higher rates could derail local central banks' easing policies, no matter what the Fed does.


Liquidity conditions in emerging markets (EM) are important to crypto markets because retail activity in emerging markets has historically been closely correlated with risk appetite, and looser dollar conditions in the global market have correlated with more speculative flows into crypto assets.
