1. Core Macro Thesis (Fairly Priced) A. The Primary Funding Source of the New Global Financial System Over the past 30 years, the combination of zero/negative interest rates, low volatility, and a weak yen has made the JPY the world’s largest cheap funding currency. This structure is not only used by hedge funds but also by insurance companies, pension funds, CTAs, and risk parity funds as a structural leverage component. Therefore, BoJ normalization directly implies a tightening of global financial conditions. B. The Deleveraging Domino Effect Is Real When carry trade positions are unwound, the mechanism generates a linear domino effect: During this process, correlations across all asset classes rapidly approach 1, and risk premiums come under pressure. C. The U.S. Treasury Market Is Directly Affected Japanese institutional investors are the largest foreign holders of U.S. Treasuries. When hedged Treasury yields fall below rising Japanese government bond yields (JGBs), domestic capital repatriates back to Japan. This reduces demand for U.S. Treasuries and pushes global yield curves higher. 2. Overstated and Hollywood-Style Claims A. The Myth of “Trillions Sold in Panic in a Single Day” In real-world trading practices, a carry unwind does not occur in a single day. The vast majority of positions are spread across maturities via FX swaps, futures contracts, options hedges, and duration management. No major player wakes up one morning and liquidates billions in equities or bonds with market orders just because the BoJ raised rates. B. The Claim of “The West’s Collapse” To suggest the system is as vulnerable and devoid of liquidity buffers as it was in 2008 is financial illiteracy. Global central banks (Fed, ECB) possess immediate liquidity backstops—including Standing Repo Facilities (SRF), expanded swap lines, and bond buyback programs—to inject liquidity into the system in case of a freeze. The Real Bomb Is Not Interest Rates: JPY Volatility Regime For a trader sitting at the options desk, the first risk parameter is JPY implied volatility. The attractiveness of carry trades depends on the carry-to-risk ratio (Sharpe), calculated by dividing the interest rate differential by the funding currency’s volatility: A 10–25 basis point rate hike while USD/JPY realizes 6% volatility does not disrupt positions. But when volatility shifts from the 8% range to above 20%, funds’ VaR (Value at Risk) models automatically trigger reduction orders. Positions become unsustainable not due to interest rates, but due to rising volatility—margin costs skyrocket. JGB Market and Local Duration Risk The true breaking point of this game is not policy rates, but the release of JGB yield curve constraints. As JGB yields rise: The massive JGB holdings held by Japanese banks, insurers, and pension funds experience a duration risk explosion, generating enormous unrealized losses on balance sheets. This fundamentally alters Japan’s domestic liquidity and hedge ratios, compelling capital to return home. Multi-Funding Universe (Fragmentation) By 2026, the global financial system is no longer solely anchored to the yen. Today, the funding ecosystem actively utilizes CHF, CNH, FX swaps, synthetic repos, and prime brokerage leverage. Since risk is not concentrated in a single currency, a yen squeeze can be absorbed by other systemic capillaries.
